Make sure that

   a) /usr/local/squid/libexec/dnsserver and all directories leading up to
this is executable by your cache_effective_user.

   b) That you have not firewalled traffic over the loopback interface.
Squid uses TCP/IP over the loopback interface to communicate with it's
helpers such as dnsserver.

And on an unrelated note I would recomment using the internal DNS client
(the default).
